Caution Ahead – the AI race between innovation and regulation

Artificial Intelligence (AI) is no longer a distant frontier—it is reshaping financial services today. From algorithmic trading and client communications to compliance monitoring and portfolio construction, advisers are embracing AI for efficiency and growth. But as adoption accelerates, a critical question emerges: Are we moving too fast? Without the right safeguards, AI can introduce regulatory blind spots, ethical challenges, and operational vulnerabilities that advisers cannot afford to ignore.

Emerging Risks & Compliance Gaps

While AI creates undeniable efficiencies, diving in without first implementing proper guardrails to manage them effectively can prove to be a regulatory nightmare. The compliance risks of employing AI include:

  • Data Privacy – understand how and what sensitive client information may be exposed, misused, or stored in unmonitored environments.
  • Recordkeeping – evaluate which AI-generated outputs qualify as books and records, and ensure they are properly captured and retained under SEC requirements.
  • Explainability & Accuracy – ensure investment or client-facing recommendations are checked and are backed by documented validation. Inaccuracies and AI “hallucinations” can be devastating. Be wary of adopting tools that create outputs that cannot be adequately explained.
  • Vendor Oversight – recognize that service providers face the same challenges: AI is still evolving, which means both advisers and vendors remain exposed to quirks and inaccuracies. Don’t assume that a third-party provider using AI has adequate safeguards in place. Instead, work collaboratively with your vendors—treating them as partners in navigating this emerging landscape—by reviewing outputs carefully, verifying protections for both client and proprietary data, and maintaining ongoing oversight.

These risks are not theoretical. At the recent Women in Private Wealth conference in Nashville, AI dominated nearly every panel. Advisers and managers weren’t asking if they should use AI—they were asking how to implement it responsibly. The consensus: AI adoption is inevitable, but governance frameworks are lagging.
